That’s a mouthful. Limit Utilization is actually the 2nd most influential Credit Factor and yet most folks never even hear about it. Those that are told about it are often told the wrong things. So let’s set the record straight so that you can get back in control of your credit score!

Revolving Loans Vs Installment Loans

Firstly, it’s import to recognize that there are 2 Major Categories of Loans:

Installment Loans: are “close-ended” loans from which you get a lump sum to use, often to purchase something one time, and make fixed payments on the loan until the debt is repaid. (Auto Loans, Personal Loans, Home Mortgage Loans, etc.)

Revolving Loans: can be roughly defined as an “open-ended” loans that are assigned a credit limit. You, the borrower, are then allowed to borrow up to that limit at any point and then pay it back… Rinse and Repeat. (Credit Cards, Lines of Credit, HELOCs). Think Revolving Door.

Someone with a Revolving Trade line could theoretically keep that open ended line alive for many years. In fact, in ten plus years of banking, I’ve only met 2 people with 850 credit scores and they both had extremely well aged revolving accounts (ex. 1989 JCPenney Credit Card still open today) granted they were also living the other 5 Credit Factors perfectly as well.

Now although Paying on Time is rule #1 and applies to ALL types of loans… Rule #2 is ‘If it has a limit, don’t exceed half of it!’ So that means Rule #2 only applies to Revolving Trade lines (excluding HELOCs, for now that is…). So this means that it is incredibly important to know exactly what balance we are carrying of the limits we’ve been given.

Your First Credit Card

Let’s face it. You need to have a revolving loan on your credit report if you ever want to get that 850 credit score one day. So not getting a credit card or line of credit at some point is out of the question. There are several Big Banks that’ll give someone their very first credit card, but not many that will clarify exactly how to use it. Even still, when most institutions arm you with this very first tool in your credit building arsenal, the employee you are working with may not even know how to properly wield it themselves.

This is like a waitress that doesn’t know all the ingredients that go into the dish they are serving you. They are simply walking it to the table. This puts not only them but you at a disadvantage. Heck, what if you have a nut allergy!? Likewise you would assume that your teller, loan officer, or bank manager would know the ins and outs of Credit Building. This is very rarely the case. However, it isn’t their fault since that is not expressly part of their job, but it’s a truth you need to know to make the educated decision to look into credit building on your own and not just trust the word of the Chef, Creditor, or menu. You get what I mean!

“it is incredibly important to know exactly what balance we are carrying of the limits we’ve been given.”

Alright so you’ve got your first card and you’re wondering what to do now? Activate it and tuck it away for a rainy day. The most common myth I hear from people is “Get yourself a credit card and use it for gas, then pay it right back!” – MYTH. There is some reason to carry a small balance when in pursuit of a mortgage loan but that reason aside, it makes no logical sense to follow this lie. Credit reports do not track or see your activity on the card. The report shows 4 things: your limit, your last reported balance, the activation date, and whether you’ve been more than 30 days late… That’s it! So each month someone has no balance borrowed, there’s nothing to pay back, therefore… Your on time, not late. Here’s the logic:

Sarah reads this blog, gets herself a small limit credit card and after activating it she puts it away for a really rainy day. She may even plan to use it once a year to keep it from going dormant and closing out on its own; but each month she has an activated credit card showing up in her name on her credit report saying it’s Paid on Time or In Good Standing, and each month she avoids the temptation to rack up debt.

Brian gets a credit card, and at the advisement of his friend, uses it for a small purchase $20-$40 once each month. Then, by the due date he pays it off in full and repeats this process month after month. Each month he pays off the balance and therefore pays no interest… Yay. BUT… what exactly did this do for Brian’s credit as opposed to Sarah’s credit? Nothing. Not a dang thing. So why are people all over doing this extra leg work if the results are so similar?

The most common myth I hear from people is “Get yourself a credit card and use it for gas, then pay it right back!”

My argument is that not starting a Card Swiping Habit is probably better for someone’s ongoing financial frugality. Meaning most people, when given the option to spend on their already used credit card versus balancing their budget to spend out of their checking account, will take the easier route and swipe. For a young person, starting a credit card spending habit early is precisely what Big Banks want. Instead, put that card in a cup of water in your freezer if that’s what it takes. Give it to mom or dad. Do whatever you can short of cutting it up to prevent yourself from falling into this trap of spending money you don’t actually have.

A Simple Calculation

Okay so if you DO have to use the card or line of credit, then what matters is knowing how the balance potentially affects your credit score. To put it simply, or at least as simply as a guy like me can put it, if you carry more than a 50% balance your credit will suffer exponentially the higher and higher that balance gets to maxing out at 100%. Hell, going over a limit is as bad as missing a payment altogether and will quickly devastate a credit score. Adversely, the further below 50% your balance is and closer to zero it is the better for your credit score. So for the person. That routinely keep low or no balance credit cards, cheers to you. When you have more than 1 credit card this would mean making sure to remain below 50% of your overall credit limits.

As far as Credit Content, that’s the thing that sometimes turns the tide in the eyes of an Underwriter, having too high of limits can be an appearant risk factor. Understandable of course, if you were to max them all out, would you be able to pay them back? Afterall if lending is all about Risk, then how risky are we presenting ourselves to be? How likely does it truly seem that we will pay them back?

“going over a limit is as bad as missing a payment altogether and will quickly devastate a credit score.”

Balances Divided By Limits

Want to double-check yourself? Easy, just add up your grand Total Balances and divide them by your Total Limits. Your result is the decimal version of your Limit Utilization Percentage. 49% or less and give yourself a pat on the back. 0%… even better, since being paid off and debt free is a great way to be! Beware, if your utilization percentage is 51% or more, then your score will take a hit; worse and worse depending on close to 100% you are.

Total Credit Card and Line of Credit Balances ÷ Total Credit Limits = Utilization Percentage

As usual, feel free to reach out to me and do let me know if there are other topics that you would like covered in future postings.

Your personal credit coach,

Josh Romine

Wow!
