How much of it is irrelevant or just flat out wrong? How much of it is simply the result of a bad game of ‘Broken Telephone’?

That’s the game where, as school children, we’d sit around in a circle as a phrase was whispered in one ear after another until it made it around the circle of kids back to the person who started the cycle. By the time it got back to the start the phrase was altogether different, completely misconstrued.

I believe this is exactly what has happened with the subject of Credit over the past few decades. My aim with this post is to teach you what exactly factors into your credit score computation, and therefore, how you can tweak a few variables in your personal finance practices to render a better outcome; a higher score.

As far as credit goes there are two hemispheres :

The Score itself.

The Content listed in a person’s credit report history (types of loans, amounts of these loans, types of collections, quantity of trade lines, age of history, etc.)

Content mainly consists of 5 Credit Factors:

Paying On Time

Percentage of Balances vs. Limits

Number of Collections

Age of Account History

Number of Credit Inquiries.

“Your Credit Content precedes your Credit Score. The score is simply the output of the variables you input. (i.e. The Content)”

While having a good score is an important determining factor on what a person’s interest rate will be, (and depending on what type of loan it is, this may determine approval odds as well) it ultimately is the result of or subject to what kind of Content the person is placing on their report.

That means that in order to improve the score we must improve the content. This can be done by:

Getting caught up on late or missed payments.

After missing a payment, the only remedy is time spent being on time.

Paying down balances on credit cards to lower the “Utilization Percentage”.

Utilization Percentage is just a fancy way of saying ‘what percentage of your total limits you are carrying as balances’

[(Balances / Limits) X 100] = Utilization Percentage

Read More about Utilization Percentages

Paying off Collections or having them removed from the report when they are in error.

Oftentimes you can actually negotiate these amounts with the owed company in order to work out a lesser amount for settlement.

Building Age by simply letting time go by before closing out loan accounts.

This takes being on time month after month for years and establishing enough trade lines over that time frame.

Being self-controlled to not end up applying and reapplying for loans back to back.

Inquires, while not being the heaviest determiners of credit, can have a substantial impact when in high quantities (>6).

As you can see the 5 factors have a huge effect on the content and therefore determine what the score is. I often say that “the content on your report is the 2 + 2 on the calculator screen. When you press ‘solve’ it calculates the result, 4. So if your Score is the result of what you are inputting, and you want to change your score, then change what you are inputting.”

After missing a payment, the only remedy is time spent being on time.

The Myths!

There are a few myths that I have found when it comes to correctly abiding the rules behind the Credit Factors:

Medical Collections

People worry entirely too much about Medical Collections. They are important to pay back, but in the eyes of lenders it is worse to see are other types of collections like utilities, cell phone companies, bank or credit union accounts, and past due child support. However, if there are a high quantity of medicals it can ruin someone’s score as much as several late payments. So if that person has a few smaller collections I recommend paying them off smallest to largest.

Paying Loans Off Early

People worry about paying things off early. If it is a credit card this is irrelevant since paying it off is not the same as closing it out. If it is someone’s first 2 or 3 loans in their history, I coach them to try and get at least 12 months history on each of the 3 tradelines before closing them out. Later in life as you have more and more history I’d say the opposite. A person with plenty of history should try to pay loans off quickly and be free of the debt.

“Use a credit card for gas and pay it right back…”

People often think that paying a credit card on time is the only thing that matters. Likewise, they often worry only about their Debt-to-Income ratio and completely neglect their Balance-to-Limit ratio.

While paying the minimum payment on time is absolutely a requirement of good credit… the reported statement balance, when compared with the credit limit is incredibly influential on your score. Carrying a balance that is 50% or more of the limit is a Negative Factor to your score; while the closer your balance is to zero the better and better it will have a positive impact on your score.

That said, it is of no different consequence whether you use a credit card for gas and pay it right back or if you don’t use it at all. Both methods result in a zero balance at end of month and therefore 0% Balance-to-Limit ratio.

Pulling Credit Is What Ruins Scores

People worry that Credit Inquiries are the pivotal item on their report that is ruining their credit. This is rarely the case. Inquiries are actually the least impactful credit factor.

Typically, it is one of the 4 other credit factors that are actually the problem. There are individuals out there that apply and apply and then reapply again for a Maserati or Bentley when they can only afford a Toyota Corolla. The result is seeing dozens of inquiries at multiple financial institutions over a matter of months and years which gives the appearance of continued financial desperation.

However, multiple Auto Loan inquiries at dealerships for applications placed within the same calendar month are lumped together as 1 inquiry. The credit reporting agency will score the separate inquiries as though they were 1. This is also true of Mortgage Lending Inquiries when one is shopping for a home mortgage. So, as long as you are not being overly excessive with pulling your credit, then you’ll be fine.

All in all, I truly hope this serves to arm you and your family with the know how to get an edge in the credit game, and therefore get ahead of some of the hurtles that many others have had to overcome.

Josh Romine

How much of what people know about Credit is actually true?
